Does anyone know how to make a new nation? And assign it a flag? I wish to make Iceland it's own country, and possibly Israel.

Not yet, too much of the stuff in the .ESF file can't be deciphered yet.
One option currently used is to kill another faction -- usually a minor faction or a German one and replace them with your new faction.

I think it is possible, just noone knows how to do it yet as the .ESF format still contains alot of inigmatic stuff.

I'm going to say replace a very minor emergent. I suggest Dagestan.

Dagestan isn't emergent though. You can find it in Chechnya-Dagestan, in the Caucasus, East of Georgia.
