    Default Offended by generosity?

The other day I was kicking the KoJ's butt so they sent a diplomat to request a ceasefire. I was feeling merciful so I was willing to grant him the ceasefire along with trade rights - considered a generous offer on the diplomacy page. The diplomat certainly did not think this was generous. He was greatly offended by it and firmly rejected my offer. Even after this I was still willing to go along with his original proposal of a ceasefire minus the trade rights but he was so enraged that he no longer wanted peace at all and broke off negotiations! Is it better just to not make counter-offers even if they are considered generous?

No, do not make any counter offers. Or even offer money or anything. When they make peace, and even if you clear the board and offer what they demanded, they will usually decline it in rage. But it should be noted NPCs in this mod are often reluctant to open trade rights with people, and share maps, etc...
