Naval Prestige
What exactly does this mean? I assume it the power of the navy, but is it the number in one's fleet or the actual firepower or both?

It's a bit of both... it's also quality of ships. The naval prestige is also increased by having the highest level naval facilities, steam docks, naval hospitals, and the naval college that unlocks the top tier of naval technology. Also the naval technology itself can increase prestige. Your navy has top gallants, theirs doesn't? You'll likely have more naval prestige than them. Also there are one time bonuses for being the first faction to build the following naval units: building a 1st Rate Ship of the Line, building a Steam Ship, and building a Rocket Ship.
At least I believe that's how it all works.
