Once the population in said castle (Or city, for that matter) reaches a certain number, you can upgrade it to the next fortification/level.
If you wish to know how many people you need, simply hover your cursor(mouse) over the number of people, it will show you "Population to next upgrade: X" - X is the number you need for the next upgrade.

My view on the "Friend Zone"

The magic numbers to know are 800, 4500 and 9000(18000). You need 800 population for a stone castle, 4500 for a fortress and 9000 for a citadel. You need 18000 for the second level of citadel but I haven't found any real difference between the first and second level of citadel yet.

I think it is just a strange bug I've run across in some of my games. After completing a Citadel if you hover the mouse over the Population numbers it reports that the next level is at 18000. The problem though is nothing happens at 18k. At first I thought it might be a requirement for a building or defense or something. I've since come to the conclusion that it's just a bug - but again I've only seen this with some factions and not in all of my games so I'm not 100% sure.
Keep an eye out for it but don't worry about it too much....![]()

I've seen the "second citadel" too in a captured stronghold, though there were no differences in recruitable armies.

It's exactly the same as cities, but more difficult - put your Chivalrous generals there as Governors, and invest in agriculture. Never sack/exterminate a captured Castle, you will rue the lost population.
About that "2nd citadel": there's no actually that kind of a citadel:
