I'm wondering if it is possible to mod Empire so that territorial expansion penalty isn't quite so crippling to diplomacy. If it is possible, how exactly could I go about doing it or is there a mod that already addresses this issue?

I think the territorial expansion penalty would be fine, IF the peace resolutions were more like Europa Universalis. As it is it is still quite difficult to resolve a war in your favour with anything short of a crushing defeat. I remember I went to war with the prussians as the austrians, captured one territory, and then couldn't get access to their remaining territory due to my lack of naval power and poor relations with the polish. However they couldnt' get at me either. So for years and years, the "war" continued without a shot being fired.
I guess a dedicated diplomacy mod is probably required before that end of the game is balanced and fun.
As for exactly what you're asking, yes I am sure it's possible to reduce it, however it would be majorly unbalancing on the game. I think you'll find that the territorial expansion penalty wears off overtime anyway, I think it's there mostly to stop people blitzkrieging.
Yea I know that it degrades over time, but at an extremely slow rate. when you are getting -130 or more for territorial expansion, having one point droping off every turn is rather....tedious. Especially considering I get about -12 relation per territory captured. It essentially makes it impossible to win the campaign as some factions without having a pan-European coalition forming against you. =/

well in EU you would take about a -5 hit i think, for capturing a territory, but then the negative reputation points wore off very slowly indeed. However that was a game that took place over many hundreds of years, which this does not.
