I've noticed that in Naval Battles when one my ships Hulls get to about a yellow colour on the guage, it sinks, surely the ship should only start to sink if it was on orange or red when it has severe hull damage, is this right?

What the heck are you talking about?
At least the game should notify you when your ship has such damage. The flashing blue icon appears only rarely, but my ships sink all the time for no apparent reason. The blue icon should appear whenever such damage exists, or the ship is taking water, or some note like: "Crew worried. Hole under the waterline!"
not true about the heck. I've had ships in light orange, only hit by the side, sinking.
And sent a few volleys in the rear end of ships that didn't sink

I think those are lucky shots under the Waterline. Just the same as a shot into the powdermag. will blow up a ship.
If water gets into a ship, it can start to sink. In rough seas, even lightly damaged ships can sink if the water gets in through the few holes in the hull.
First the ship will generally list, and start to sink soon afterwards.

I've read before that if your ships take damage on a particular side or area and you sail against the wind so it pushes water against the damage you will take on water and sink faster, so it's best to drop anchor and wait it out once you take that much damage rather than risk sailing with holes all over your hull. It makes logical sense.
The problem is that in game, still i,n the green, in calm seas, without fog or rain, your ships can start to sink.

What difficulty you playing on coz on Vh naval battles are a. Their fith rates beat ur fourths
The naval battles are great and i like the idea that it's almost about luck if it sinks or not, because back then it was like that.

If you see a ship with that blue arrow flashing on its unit card, tell it to drop anchor and turn off fire at will. If you're lucky, the gun crew will assist the carpenter and patch a hole in the ship (not gonna happen if your ship is really heavily damaged). The same thing applies when your ship catches fire.

It's all luck...it has nothing to do with attacks on astern as well
I actually had a second rate ship of the line sunk by one hit from a light galley.
It just hit under the water and my ship sunk with everything still on green.
On the other hand the status can go incredibly red without consequences if the enemy just hits the ship only above the water.

I've noticed at a certain level of damage a ship basically starts to list, take on water etc. It may seem fine and you can still control it, but soon enough it will sink even without taking more shots. You need to drop anchor and turn off fire at will, and maybe you can save it.
I've also noticed, at other times, my ships get almost their whole hull blown off and still stay afloat, even if parts of it look like the hull is gone!
