How many games did you play? You know that games can be affected by players who don't use minimum specs or have poor connections. Then again gamespy could just be having a bad day.

But one thing for sure is don't downloading and especially do not be uploading while you're trying to play a game or you will lag to hell. Also if your Anti virus is scanning that can be a big source of lag too.

EDIT by the way can you post your speed test? http://www.speedtest.net

    In addition:

Turn off Windows Firewall or make at least an exception for MTW2 to communicate through it without restrictions.

I don't recommend turning off the Windows firewall, Medieval should ask you to create an exception if not then I wouldn't worry about it unless you mess around with it or said no when it asked you to create one, but yes you could create an exception for the medieval2.exe if you wanted. Also if you use a third party firewall like Norton Security or even a hardware firewall like a router make sure you have port 27750 open.

So make sure your router is not limiting bandwidth, I would run a speedtest first just to see what your connection is like.

what do you mean Ares like a file sharing program? That could definitely cause lag if you're allowing connections to your computer with it. Anyway if you have another firewall or a router then there should be rules that allow you to filter ports. But having more ram never hurts when you're running resource hogs like Norton.

It's either because your graphics card is not good enough, or the players that you play with have laggy computers which also affects you. I would reccomend a computer with an AMD Quad Core Phenom 2.3GHZ along with an Nvidia 8800 GT with 512 mb of video memory (That's my computer.)

Edit: 128 mb of video memory might be too little, but your Pentium 4 seems pretty good.

Hey, even if you have a computer capable of playing the game without lag on high settings, do I have to put them on low for best performance? Will medium work? Cause it seems to ruin it for me if I have to keep changing the graphics between multi and single player games, plus it makes the game look ugly.

Well have you tried playing a 1v1 with your graphic settings on auto adjust? Gamespy can lag sometimes, but more often it's other people or the distance or networks between two people that causes lag other than a low spec system.
