I doubt it's gunpowder, it's just a catapult throwing a barrel of something, I would guess in to a city. Probably contains some rancid meat or maybe burning acid?

No you cannot because it has already reached the city level that cannot be converted to a castle.
Your problem is you conquer too much too quickly.
Slow it down a little, enjoy the build up, and role play. Don't go to war just because you want to expand.
