on a settlement on the campaign map?

It means that you hold monthly or quarterly tourneys. Makes your people happy, but costs you money.

Yep, pretty much. You have a building that loses money and gives people happiness. You can change it so they are daily, monthyl or yearly tournaments/races as you want.

Rome: Total War had the "games" for Romans with the Colosseum/Arena symbol in the settlement campaign map info tab, so this is pretty similar feature. Like said, it gives a good boost to Public Order but costs money to maintain

If you think your people are happy enough already and want them to feel some misery (being the wicked nasty King that you are) you can always demolish the building

i didn't think there was an actually hindrance to building tourneys or races in your castles cause you'd get some chivalry traits and retinue increases if you have cavalry in your army. Although as a way of increasing public order in castles isn't really needed as it's already high enough as it is

The tourney fields also grant experience to knights, so they are very useful.
