No. Units only get free upkeep in a settlement that can recruit them. I don't know how this interacts specifically with generals that CAN be recruited (Swan Knights general for Gondor for example).

Interesting problem. I would try to simply copy the entire Medieval 2 folder, including TATW, to your friends computer. Make sure you use the same path name.

I can't remember whether I've had a 'traitor to our people' in my campaigns in TATW. I do remember getting it in Medieval 2 a few times.
I don't think distance affects unit (not general) loyalty...
